VAT, or Value-Added Tax, is a tax added at every step of production or distribution for goods and services. It’s common in many countries, but if you’re in the US, you might hear about it mainly from international dealings. Understanding VAT can help you make sense of prices abroad and prepare for global trade.

What Is VAT?

VAT is a consumption tax. It’s added to the price of a product or service each time value is added during its production and sale. For example, when raw materials are turned into a product or when a retailer sells to a customer, VAT is included in the price.

While VAT might sound similar to sales tax, there’s a key difference: VAT is charged at every stage of the supply chain, not just at the final sale. Each business involved in creating and selling a product pays VAT, but they can claim back the VAT they’ve paid from their government.

How Does VAT Work?

To understand VAT better, let’s look at an example:

Raw Material Cost = $10 + 10% VAT = $11

Manufacturer Adds Value = $11 + $5 Value + 10% VAT = $17.60

Retailer Adds Value = $17.60 + $3 Value + 10% VAT = $22.44

In this process:

  • Each party adds value and charges VAT on the sale.
  • Businesses pay VAT to their suppliers but can reclaim it from the government.
  • Consumers pay the final VAT in the price of the product, which the retailer passes to the government.

Why Does VAT Matter?

  • Fair Taxation: VAT spreads the tax burden across the supply chain, instead of just at the final sale.
  • Transparency: Each invoice clearly shows how much VAT is included, giving businesses and customers clear insight.
  • Global Trade: If you trade internationally, knowing about VAT can help you understand pricing and avoid unexpected costs.
